Free Zone QFZP Review

Protect Your 0% Rate. Defend It With Evidence.

Qualifying Free Zone Person (QFZP) status is the single biggest UAE Corporate Tax planning position — but one slip on the five conditions and your whole business reverts to 9% for five years. We review the position properly and give you a memo you can rely on at FTA level.

⚡ QUICK ANSWER

Qualifying Free Zone Person (QFZP) at The Tax Lead. We assess your Free Zone company against the QFZP 5-condition test (adequate substance, qualifying income, transfer pricing compliance, audited IFRS accounts, de minimis non-qualifying income capped at the lower of 5% of total revenue or AED 5 million), prepare the modified-nexus workings, document substance and intercompany pricing, and file the QFZP election with the annual CT return. For most Free Zone SMEs under AED 3m revenue, Small Business Relief is simpler and cleaner than QFZP — we model both and recommend the right election.

Why This Matters So Much.

Being incorporated in a Free Zone is not enough. Thousands of UAE Free Zone businesses are relying on QFZP status without having actually tested the conditions — and the first time most will discover the breach is during an FTA Tax Audit, after the five-year lockout has already begun.

The qualifying test

Five Conditions. All Must Be Met.

A QFZP must satisfy all five conditions in combination, for the whole tax period. Failing any one, at any time, means the whole business is taxed at 9% — and locked out of QFZP for the next four tax periods.

1

Adequate Substance in the Free Zone

Core Income-Generating Activities (CIGAs) must be carried out in the Free Zone, with adequate assets, qualified employees and operating expenditure proportionate to the activity. A brass-plate presence will not satisfy this.

  • Physical presence in the Free Zone
  • Qualified employees based in-Zone
  • Adequate operating expenditure
  • Appropriate assets & equipment
  • CIGAs genuinely performed in-Zone
  • Outsourcing permitted but supervised
2

Qualifying Income Only

Revenue must come from Qualifying Activities with qualifying counterparties — typically other Free Zone Persons (for most activities) or non-UAE persons. The precise list of qualifying activities and permitted counterparties is prescribed by Cabinet and Ministerial Decision.

  • Transactions with Free Zone Persons
  • Transactions with foreign (non-UAE) persons
  • Qualifying activities per MD lists
  • No prohibited/excluded activities
  • Ownership of qualifying IP (ring-fenced)
  • Trading in qualifying commodities & derivatives
3

De Minimis Threshold Not Breached

Non-qualifying revenue (from mainland customers, from excluded activities, or outside the qualifying lists) must stay below the lower of 5% of total revenue OR AED 5 million. If you exceed either, you lose QFZP status immediately and for the next four tax periods.

Where most QFZP positions quietly fail A small amount of mainland work — a UAE consulting project, a mainland customer invoice, a locally-sold product — can push you over 5% and strip five years of 0% rate. We model this quarterly.
4

Arm’s Length Transfer Pricing

Related-party transactions must be priced at arm’s length and documented in line with OECD transfer pricing standards. For QFZPs this is both a general CT requirement and a specific QFZP condition — the regime demands evidence, not just assertion.

  • Transfer pricing policy document
  • Benchmarking study
  • Master file (where in scope)
  • Local file (where in scope)
  • Related-party disclosure form
  • Supportable intra-group pricing
5

Audited Financial Statements & No Opt-Out

QFZPs must prepare audited financial statements under IFRS and must not have elected into the standard 9% CT regime. External audit is mandatory even where it would otherwise be voluntary for a Free Zone company of that size.

  • IFRS or IFRS for SMEs financials
  • External audit by UAE-licensed auditor
  • No election into the standard regime
  • Timely filing of CT return
  • Full related-party disclosure
  • Supporting workings retained
Qualifying vs excluded activities

What’s In. What’s Out.

The Ministerial Decision sets out which activities earn 0% treatment and which are excluded. These are the headlines — your activity must fit precisely into one of the qualifying categories.

✓Qualifying Activities

Non-exhaustive — the full list is prescribed by Ministerial Decision and periodically updated.

  • Manufacturing and processing of goods or materials
  • Trading of qualifying commodities
  • Holding of shares and other securities for investment
  • Ownership, management and operation of ships
  • Reinsurance services (regulated by UAE competent authority)
  • Fund management services (regulated)
  • Wealth and investment management services (regulated)
  • Headquarter services to related parties
  • Treasury and financing services to related parties
  • Financing and leasing of aircraft, engines, components
  • Distribution of goods or materials from a Designated Zone
  • Logistics services
  • Any activities ancillary to the above

✗Excluded Activities

Income from any excluded activity is non-qualifying by default — and counts toward your de minimis limit.

  • Transactions with natural persons (except for specific permitted activities)
  • Banking activities (regulated)
  • Insurance activities (other than reinsurance meeting the condition)
  • Finance and leasing activities (except where qualifying)
  • Ownership or exploitation of immovable property (other than commercial property in a Free Zone and transacted with Free Zone Persons)
  • Ownership or exploitation of intellectual property (other than qualifying IP)
  • Any activity ancillary to the above excluded activities
Who needs a QFZP review

If You’re Claiming 0%, You Need a Memo.

Every Free Zone company relying on QFZP status should have a current, documented position. These are the situations where we see the review bite hardest.

🏝️

IFZA, DMCC, Meydan, SHAMS

Standard commercial Free Zones — most sign-ups for 0% CT. Qualifying activity mapping and de minimis is the critical review.

🏛️

DIFC & ADGM

Financial free zones — wealth management, fund management, reinsurance, HQ services. Regulated-activity mapping is nuanced.

📦

Designated Zone (JAFZA, DAFZA)

Distribution of goods from a Designated Zone is a qualifying activity — but only when all conditions are met. VAT and QFZP interact here.

💼

Mixed Mainland + Free Zone Revenue

Any mainland customer invoicing is non-qualifying. The de minimis budget tracker is where this engagement earns its fee.

🌍

HQ, Treasury & Service Centres

Group services to related parties are qualifying — but counterparty, pricing and documentation all have to line up.

💾

IP Holding Structures

Qualifying IP has a specific definition and ring-fencing. Non-qualifying IP income is excluded — and the whole year’s 0% depends on getting this right.

🛳️

Shipping, Logistics, Aircraft Finance

Qualifying activity categories with their own technical conditions. Specialist review beats generalist tick-box advice.

🔄

Groups with Related-Party Flows

QFZP demands documented arm’s length transfer pricing on top of normal CT TP. Both tests must be met simultaneously.

⚠️

Breached de Minimis Last Year

If you’ve already breached, you’re on 9% for five years. We can’t undo that — but we can structure to re-enter QFZP at the end of the lockout.

What’s in a QFZP review

Four Workstreams. One Defendable Memo.

Activity & income analysis

  • Activity mappingEvery revenue stream mapped against the qualifying/excluded activity list, with written reasoning on edge cases.
  • Counterparty reviewClassification of each customer as Free Zone Person, non-UAE person, mainland or natural person — the counterparty test is where many positions fail.
  • De minimis modellingCurrent-period calculation of the 5% / AED 5m test, with headroom and a quarterly tracker you can run yourself going forward.
  • IP income carve-outWhere IP income exists, qualifying vs non-qualifying split, modified nexus review, ring-fencing documentation.

Substance review

  • CIGA identificationCore Income-Generating Activities for your business, documented and tied to the Free Zone premises.
  • Employee & expenditure proportionalityReview of headcount, salaries and operating expenditure against the scale of qualifying income.
  • Outsourcing reviewWhere functions are outsourced, confirming the Free Zone retains supervision and control — outsourcing done wrong breaks substance.
  • Substance gap reportIf there are gaps, we tell you plainly what needs to change — new hire, lease upgrade, process documentation.

Transfer pricing

  • Related-party mappingFull identification of related parties and connected persons for the UAE CT and QFZP tests.
  • Intra-group pricing reviewEach intra-group service, loan, licence or sale tested for arm’s length pricing.
  • TP documentationTransfer pricing policy, benchmarking study, master and local file where thresholds trigger them.
  • Related-party disclosure formPreparation of the FTA-mandated related-party disclosure attached to the CT return.

QFZP memo & year-round support

  • Formal QFZP position memoWritten memo documenting the position against each of the five conditions, with cited sources and reasoning — what you’d produce in an FTA audit.
  • Quarterly de minimis trackerSpreadsheet model you can run yourself; we review quarterly or on request.
  • Audit coordinationDirect liaison with your external auditor on the QFZP-related workings and disclosures.
  • Annual refreshMemo rolled forward each year with any changes to activities, customers or Ministerial Decision lists.

Common questions

QFZP, Answered.

I’m in a Free Zone — isn’t my 0% rate automatic?
No. Free Zone incorporation gives you the opportunity to be a QFZP, not the status itself. You must independently satisfy all five conditions — adequate substance, qualifying income only, de minimis test, arm’s length TP, audited financials with no election out — and you must satisfy them for the whole tax period, not just at year-end. The default position without the QFZP conditions being met is the standard 9% rate.
What exactly happens if I breach the de minimis?
You lose QFZP status immediately. The whole business — including the qualifying income you worked hard to earn — is taxed at 9% for that whole tax period. And you cannot re-enter QFZP for the next four tax periods. So one small breach costs you five years of 0% treatment. This is why the quarterly de minimis tracker in our engagement matters so much.
Can I invoice mainland UAE customers at all as a QFZP?
Yes — but it’s non-qualifying revenue and it counts against your de minimis budget. Mainland revenue is permissible so long as the total non-qualifying slice stays below the lower of 5% of total revenue or AED 5m. For most small-to-mid Free Zone companies, 5% is the binding constraint; for larger businesses, the AED 5m ceiling bites first. We model both every quarter.
What’s “adequate substance” in practice?
A principle, not a formula. The regime requires Core Income-Generating Activities to be carried out in the Free Zone with adequate assets, qualified employees and operating expenditure proportionate to the qualifying activity and income. A one-director company earning AED 10m in HQ fees without any employees based in the Free Zone will struggle. A larger business with staff, leased premises and real operations in-Zone has far more comfort. We assess your specific profile and tell you plainly where the risk sits.
Do I need an external audit if I’m small?
Yes — audited financial statements under IFRS are a mandatory condition for QFZP status, regardless of your Free Zone’s normal size thresholds for audit. We refer our clients to UAE-licensed audit firms we trust and coordinate the audit directly, including preparing the audit-ready working papers.
Should I elect out of QFZP?
Sometimes yes — particularly if your qualifying income is small, your substance is thin, or your mainland revenue is unavoidable and growing. Electing into the standard 9% regime removes the five-year lockout risk and simplifies compliance. The decision is irreversible for five tax periods though, so it has to be modelled carefully. We run both scenarios in our review and give you the recommendation.
How is QFZP different from the general CT regime?
The general CT regime is 0% on taxable income up to AED 375,000 and 9% above. QFZP is 0% on qualifying income with no upper cap, and 9% on non-qualifying income from the first dirham. The de minimis acts as a safety valve, but once breached the whole year reverts to the standard 9% rate. QFZP is a better outcome for businesses with substantial qualifying activity; the standard regime is simpler and safer for mixed or marginal businesses.
Will my QFZP memo stand up to an FTA audit?
That’s the whole point of the memo — written reasoning against each of the five conditions, cited to the Corporate Tax Law, Cabinet Decisions and Ministerial Decisions, with the underlying workings attached. We write it as if we expect it to be read by the FTA, because sooner or later it will be.
What’s the difference between a Designated Zone and a Free Zone for QFZP?
A Designated Zone is a VAT concept — a short list of zones (JAFZA, DAFZA and some others) with special VAT treatment for goods. Separately, a Free Zone for QFZP purposes is any Free Zone recognised under the Corporate Tax regime. Designated-Zone distribution of goods is one of the specific qualifying activities for QFZP — so Designated Zone status matters for both VAT and QFZP, in different ways.
I already breached. Is there anything you can do?
For the lockout period itself, no — you’re on 9% for five tax periods. But we can help you structure what you do in the meantime so you’re ready to re-enter QFZP cleanly at the end of the lockout, and plan the group so the breach doesn’t cost you more than it has to. Sometimes a new Free Zone entity for new qualifying business is the cleaner path. Discovery Call is the right starting point.
